Christ, best compression? What hole did you crawl out of? The only reason why ATRAC & ATRAC3 are still alive is because Sony's behind them. Notice that their mp3 players use only ATRAC encoding to play their music-one reason why Sony's MP3 Player division is nearly dead.
While generally, ATRAC3's music quality tends to be transparent (ie: nearly identical to source material) to most people, I wouldn't claim it has the best compression/lowest size. That's only if you're using ATRAC3Plus, which encodes at 64bit versus MP3's 128 bit.
Sony claims its the same, however, it's most likely biased in terms of the source material they used. (ie, only one genre, etc)
However, since only MP3 and ATRAC3/ATRAC are playable on the PSP, I would tell you to choose LAME encoding. It is generally considered to have the best compression algorithm for mp3s, and would make anything sound nice.
